Overview

BRAZIL: An Introduction to Real Estate Contributed by Campos Mello Advogados

After disruption, a year of expectations for the Brazilian real estate market.

The country is undergoing a revolutionary period in the battle against corruption with the investigation procedure called "Lava Jato" (Car Wash Operation). Whilst contributing to Brazil's political instability and economic crisis, the investigation has the potential to generate more reliable governmental checks and balances.

From a historical perspective between 2010 and 2012 Brazil experienced one of its finest moments with an established economy, high levels of employment and a low default rate. However, from 2013 onwards the worldwide economic crisis and national particularities led to unemployment, credit shortage, an escalating interest rate and, inevitably, a reduction in demand.

Despite these difficult times there were also extremely positive landmarks.

The 2014 FIFA World Cup and the 2016 Olympic Games injected billions of reais into infrastructure so as to consolidate urban mobility with new expressways, tunnels, viaducts and alternatives for public transportation.

In the City of Rio de Janeiro, for example, subway stations, BRTs (Rapid Transit Buses) and a light railway interconnecting several regions of the city were created - another emblematic case is that of Porto Maravilha, an area that was totally renovated and became a city icon.

Following in the footsteps of Rio de Janeiro, new developments occurred in other state capitals and cities. For instance, São Paulo has excellent perspectives for the luxury real estate sector and major upscale multi-use enterprises - from AAA office buildings to residential units.

Indeed, the country suffered from a post-Olympic hangover and Brazil’s economy and politics hit their most critical phases during President Dilma Rousseff’s impeachment. Since then, the federal government has sought – even if not very popularly – to reduce public expenditure by capping primary federal expenses, renegotiating debts, proposing social security and labour reforms, amongst others, which has already led to a minor economic recovery in the first semester of 2017.

The promise of a new political cycle (presidential elections will take place in the second semester of 2018), controlled inflation and reduced interest rates will stimulate sectoral investment and increase real estate financing transactions.

Complementing this enhanced economic scenario, certain legislative changes and legal trends also hint towards an improvement in the regulation of the real estate market and in registry law. Amidst several initiatives, two statutory changes which introduced new concepts to real estate transactions in the last years - and are still under development – are worth noticing.

Firstly, the mandatory registration of information regarding non-governmental real estate properties or of its owners in the relevant Real Estate Registry Office as established by Federal Law # 13,097/2015 - similar to the Torrens System used in some U.S. states - had its transitional period concluded in February 2017.

Previously, the acquisition of real estate required the assessment of numerous documents related to the property, its owners, its partners/shareholders (if a legal entity) and previous owners in order to assure that the seller was not insolvent and the acquisition would not be subsequently annulled.

As per the new law, any information regarding restrictions to the property’s title and/or use or lawsuits in connection thereto, including the existence of any foreclosure proceeding against its owner or any other matter, right or debt that may cause the insolvency of the latter or affect the real estate, shall be concentrated in the property’s enrolment (1). Tax debts are not subject to such requirements nor assets subject to a bankruptcy procedure.

Thus, acts described in the enrolment will be enforceable against third parties in order to oppose or prevent real estate transactions as well as against buyers or holders of in rem guarantees in connection with the property. For debts existing prior to the law, creditors had a two year term, ending on February 2017, to provide registration for the credits to be enforceable against third parties in good faith.

It is undeniable that this law should also reduce – for certain types of acquisitions - the extensive due diligence that was market practice, even though its effects on the real estate market are still being evaluated.

Another novelty introduced to the real estate and securities market was the Brazilian Securities Exchange (Comissão de Valores Mobiliários – “CVM”) change of heart regarding the extensive offering of hotel condo-units or a fraction in the market as securities subject to CVM’s approval.

CVM's understanding is that the contracts involved in the offering to the market in general of (a) an investment in a common enterprise (b) with expectation of profits (c) which depend on the efforts of a promoter or of third parties is an investment contract and, thus, a security subject to CVM’s authority and ruling.

Due to this fact, CVM requires the prior registration of the project or a waiver to its registration before the CVM in case of certain specific offers for qualified investors. Such approval is conditioned to the submission of a number of contracts and marketing documents that may include the condominium's convention, the pool agreement as well as the purchase and sale agreements among others.

Considering the recent legislative context, CVM rulings are still being debated and possible revisions might be applied to these rules to safeguard the market.

One other issue worth mentioning is a solution for the substantial increase in sale cancellations requested by buyers due to the aforementioned difficulties in the financial and real estate market.

In order for real estate developers to continue having enough liquidity and financing conditions and avoid construction delays, new policies and stricter governance must be placed on the amounts to be returned if buyers terminate purchase agreements without cause.

To overcome such hurdles, market players - including both real estate developers and national consumer unions - are working together to create a sound legal framework.

Whilst it is irrefutable that legislative changes and subsequent adaptation periods are always a challenge to legal practitioners and investors in the market, the innovations intend to better organise the information which is publicly available to interested parties and ensuring a more stable and secure real estate market.

Thus although the progress of legal frameworks requires time and is a continuous task, the amendments being implemented represent steps in the right direction.

Such legal factors combined with indicators suggesting an economic recovery and an uncontroversial variety of real estate investments options throughout the country - from convention centres, hospitals and universities in the Rio de Janeiro port area to promising green fields with a more attractive price than in 2013 - grant investors who have a long-term view of the market the possibility of benefiting from the post-deadlock period.

In addition, stronger and more efficient compliance policies, coupled with the undeniable natural and rural resources of Brazil, makes the Brazilian market an even more attractive option in the worldwide economy.

2018 may be the turning point.

1. The following may be registered: a) in rem or personal repossession actions; b) judicial burdens and executions; c) administrative or contractual restrains, inalienability or other legal encumbrances; and d) any other lawsuits whose result of financial liability may lead to the owner’s insolvency.

BRAZIL: An Introduction to Real Estate Contributed by Campos Mello Advogados

After disruption, a year of expectations for the Brazilian real estate market.

The country is undergoing a revolutionary period in the battle against corruption with the investigation procedure called "Lava Jato" (Car Wash Operation). Whilst contributing to Brazil's political instability and economic crisis, the investigation has the potential to generate more reliable governmental checks and balances.

From a historical perspective between 2010 and 2012 Brazil experienced one of its finest moments with an established economy, high levels of employment and a low default rate. However, from 2013 onwards the worldwide economic crisis and national particularities led to unemployment, credit shortage, an escalating interest rate and, inevitably, a reduction in demand.

Despite these difficult times there were also extremely positive landmarks.

The 2014 FIFA World Cup and the 2016 Olympic Games injected billions of reais into infrastructure so as to consolidate urban mobility with new expressways, tunnels, viaducts and alternatives for public transportation.

In the City of Rio de Janeiro, for example, subway stations, BRTs (Rapid Transit Buses) and a light railway interconnecting several regions of the city were created - another emblematic case is that of Porto Maravilha, an area that was totally renovated and became a city icon.

Following in the footsteps of Rio de Janeiro, new developments occurred in other state capitals and cities. For instance, São Paulo has excellent perspectives for the luxury real estate sector and major upscale multi-use enterprises - from AAA office buildings to residential units.

Indeed, the country suffered from a post-Olympic hangover and Brazil’s economy and politics hit their most critical phases during President Dilma Rousseff’s impeachment. Since then, the federal government has sought – even if not very popularly – to reduce public expenditure by capping primary federal expenses, renegotiating debts, proposing social security and labour reforms, amongst others, which has already led to a minor economic recovery in the first semester of 2017.

The promise of a new political cycle (presidential elections will take place in the second semester of 2018), controlled inflation and reduced interest rates will stimulate sectoral investment and increase real estate financing transactions.

Complementing this enhanced economic scenario, certain legislative changes and legal trends also hint towards an improvement in the regulation of the real estate market and in registry law. Amidst several initiatives, two statutory changes which introduced new concepts to real estate transactions in the last years - and are still under development – are worth noticing.

Firstly, the mandatory registration of information regarding non-governmental real estate properties or of its owners in the relevant Real Estate Registry Office as established by Federal Law # 13,097/2015 - similar to the Torrens System used in some U.S. states - had its transitional period concluded in February 2017.

Previously, the acquisition of real estate required the assessment of numerous documents related to the property, its owners, its partners/shareholders (if a legal entity) and previous owners in order to assure that the seller was not insolvent and the acquisition would not be subsequently annulled.

As per the new law, any information regarding restrictions to the property’s title and/or use or lawsuits in connection thereto, including the existence of any foreclosure proceeding against its owner or any other matter, right or debt that may cause the insolvency of the latter or affect the real estate, shall be concentrated in the property’s enrolment (1). Tax debts are not subject to such requirements nor assets subject to a bankruptcy procedure.

Thus, acts described in the enrolment will be enforceable against third parties in order to oppose or prevent real estate transactions as well as against buyers or holders of in rem guarantees in connection with the property. For debts existing prior to the law, creditors had a two year term, ending on February 2017, to provide registration for the credits to be enforceable against third parties in good faith.

It is undeniable that this law should also reduce – for certain types of acquisitions - the extensive due diligence that was market practice, even though its effects on the real estate market are still being evaluated.

Another novelty introduced to the real estate and securities market was the Brazilian Securities Exchange (Comissão de Valores Mobiliários – “CVM”) change of heart regarding the extensive offering of hotel condo-units or a fraction in the market as securities subject to CVM’s approval.

CVM's understanding is that the contracts involved in the offering to the market in general of (a) an investment in a common enterprise (b) with expectation of profits (c) which depend on the efforts of a promoter or of third parties is an investment contract and, thus, a security subject to CVM’s authority and ruling.

Due to this fact, CVM requires the prior registration of the project or a waiver to its registration before the CVM in case of certain specific offers for qualified investors. Such approval is conditioned to the submission of a number of contracts and marketing documents that may include the condominium's convention, the pool agreement as well as the purchase and sale agreements among others.

Considering the recent legislative context, CVM rulings are still being debated and possible revisions might be applied to these rules to safeguard the market.

One other issue worth mentioning is a solution for the substantial increase in sale cancellations requested by buyers due to the aforementioned difficulties in the financial and real estate market.

In order for real estate developers to continue having enough liquidity and financing conditions and avoid construction delays, new policies and stricter governance must be placed on the amounts to be returned if buyers terminate purchase agreements without cause.

To overcome such hurdles, market players - including both real estate developers and national consumer unions - are working together to create a sound legal framework.

Whilst it is irrefutable that legislative changes and subsequent adaptation periods are always a challenge to legal practitioners and investors in the market, the innovations intend to better organise the information which is publicly available to interested parties and ensuring a more stable and secure real estate market.

Thus although the progress of legal frameworks requires time and is a continuous task, the amendments being implemented represent steps in the right direction.

Such legal factors combined with indicators suggesting an economic recovery and an uncontroversial variety of real estate investments options throughout the country - from convention centres, hospitals and universities in the Rio de Janeiro port area to promising green fields with a more attractive price than in 2013 - grant investors who have a long-term view of the market the possibility of benefiting from the post-deadlock period.

In addition, stronger and more efficient compliance policies, coupled with the undeniable natural and rural resources of Brazil, makes the Brazilian market an even more attractive option in the worldwide economy.

2018 may be the turning point.

1. The following may be registered: a) in rem or personal repossession actions; b) judicial burdens and executions; c) administrative or contractual restrains, inalienability or other legal encumbrances; and d) any other lawsuits whose result of financial liability may lead to the owner’s insolvency.
